EU Taxonomy

In ForceRegulation

Introduction

Regulation (EU) 2020/852, commonly known as the EU Taxonomy Regulation, is a cornerstone of the EU's Sustainable Finance framework. It establishes a unified classification system (a 'taxonomy') to define which economic activities can be considered environmentally sustainable. The regulation aims to redirect capital flows towards sustainable investment and mitigate market fragmentation caused by divergent national classification systems.

Evolution and Relations

This Regulation is a key legislative act under the European Green Deal and the Commission's Action Plan on Financing Sustainable Growth. It directly amends Regulation (EU) 2019/2088 (SFDR) to ensure consistency in sustainability disclosures. It provides the definitions used by companies subject to the Non-Financial Reporting Directive (NFRD) and its successor, the Corporate Sustainability Reporting Directive (CSRD), for reporting their sustainability performance.

Main Goal

The primary objective is to create a common language for investors and businesses to define 'green' activities, thereby preventing greenwashing (marketing financial products as environmentally friendly when they are not) and helping the EU achieve climate neutrality by 2050.

Who It Applies To

The Regulation applies to:

  • Financial Market Participants (FMPs): Those offering financial products in the EU (e.g., asset managers, pension providers).
  • Large Public Interest Entities: Undertakings subject to NFRD/CSRD (large listed companies, banks, insurance companies with >500 employees).
  • Member States and the Union: When setting public measures, standards, or labels for green financial products.

Key Provisions

The Regulation establishes six environmental objectives:

  1. Climate change mitigation
  2. Climate change adaptation
  3. Sustainable use and protection of water and marine resources
  4. Transition to a circular economy
  5. Pollution prevention and control
  6. Protection and restoration of biodiversity and ecosystems

To qualify as environmentally sustainable, an activity must:

  • Contribute substantially to at least one of the six objectives.
  • Do No Significant Harm (DNSH) to any of the other five objectives.
  • Comply with Minimum Safeguards (social and governance standards based on OECD Guidelines and UN Guiding Principles).
  • Comply with detailed Technical Screening Criteria (TSC) established via Delegated Acts.

Obligations & Requirements

For Non-Financial Undertakings (Corporates):

  • Must disclose the proportion of their turnover, Capital Expenditure (CapEx), and Operating Expenditure (OpEx) associated with Taxonomy-aligned activities.

For Financial Undertakings:

  • Must disclose the proportion of their investments/assets aiming at funding Taxonomy-aligned activities (e.g., Green Asset Ratio).

For Financial Products (Art. 5, 6, 7):

  • Products promoting environmental characteristics or having sustainable investment objectives must disclose how and to what extent they invest in Taxonomy-aligned activities.

Exemptions

  • Currently, smaller companies (SMEs) not listed on regulated markets are generally exempt from mandatory reporting, though they may face pressure from supply chains or lenders to provide data.

Penalties

Article 22 mandates that Member States shall lay down rules on measures and penalties applicable to infringements. These penalties must be effective, proportionate, and dissuasive.
